Market Value

Market value is the price a willing buyer would pay a willing seller for a property in an open and competitive market, distinct from replacement cost value and not typically used for insurance purposes.

Market value reflects the economic value of a property as determined by supply, demand, location, income potential, comparable sales, and investor sentiment. For apartment buildings, market value is driven primarily by net operating income and prevailing capitalization rates. A 100-unit apartment building generating $1.2 million in annual NOI in a market trading at a 5.5% cap rate has a market value of approximately $21.8 million. However, the replacement cost to build that same property from the ground up might be only $15 million—or conversely, $28 million.

Insurance policies are not designed to indemnify the owner for market value losses. Property insurance pays replacement cost or actual cash value to restore the physical structure, not to compensate for the property's income stream or investment value. An apartment owner who insures a building at its market value rather than its replacement cost may be overinsured or underinsured, depending on how market value compares to construction costs in the local area. In high-demand urban markets, market value often exceeds replacement cost because land value and income potential inflate the price. In declining markets, market value may fall below replacement cost.

Apartment owners and their insurance advisors must clearly distinguish between market value and insurable value when setting TIV. Lenders often add to the confusion by referencing appraised value (which is market value) in loan documents while requiring insurance based on replacement cost. Owners should obtain a replacement cost appraisal separate from the market value appraisal used for financing, and update it regularly to ensure the insurance program reflects actual construction costs.
